Tip taxation rules

How tip income is taxed in 2026

More than 4 million American workers earn a significant portion of their income from tips — servers, bartenders, valets, hairstylists, delivery drivers, and others. Every dollar of that tip income is subject to federal income tax, Social Security tax (6.2%), and Medicare tax (1.45%), just like regular wages. The difference is that tax on cash tips is not always withheld automatically, which means many tipped workers face a tax bill at filing time.

Reporting requirements

If you receive $20 or more in tips in a calendar month from a single employer, you must report them in writing by the 10th of the following month (IRS Form 4070 or equivalent). Your employer uses this report to withhold federal income tax and FICA from your paycheck. Credit card tips are reported automatically by the employer.

💡
Base wage + tip credit: Under federal law, employers of tipped employees can pay as little as $2.13/hour in direct wages (the federal tipped minimum wage) as long as tips bring total hourly pay to at least $7.25 (the federal minimum). Many states require higher base wages for tipped workers.

Set aside taxes on cash tips

Because cash tips are not automatically withheld, set aside 15% to 25% of your cash tip income each shift to avoid a surprise tax bill. Your employer does withhold tax on credit-card tips, but the combined withholding is often not enough if tips are your primary income. Use the annual projection from the calculator above to estimate your quarterly payment or year-end liability, and compare with our estimated quarterly tax calculator.

FICA tip credit for employers

Employers receive a tax credit (the FICA tip credit under IRC Section 45B) for Social Security and Medicare taxes paid on tip income exceeding the minimum wage. This incentive does not directly affect workers, but it is why employers support tip reporting — they benefit from accurate records too.

Questions

Tip income tax calculator FAQ

Are tips taxable income?

Yes. All cash and non-cash tips are taxable income under federal law. You owe federal income tax, Social Security tax (6.2%), and Medicare tax (1.45%) on all reported tips. If you receive more than $20 in tips in a calendar month from a single employer, you must report them by the 10th of the following month using Form 4070 or a similar statement.

What is the federal tipped minimum wage?

The federal tipped minimum wage is $2.13 per hour as of 2026. Employers can pay this lower rate only if your tips bring your total hourly earnings to at least the federal minimum wage of $7.25. Many states set higher tipped minimums — seven states and Guam require full state minimum wage for tipped workers.

Do I owe taxes on cash tips?

Yes, cash tips are fully taxable even though no tax is automatically withheld. You must report cash tips to your employer monthly and include them on your tax return. The IRS can estimate unreported tips and assess back taxes, penalties, and interest if they find underreporting.

How much of my tips should I set aside for taxes?

A common guideline is to set aside 15% to 25% of your tip income for taxes, depending on your total income and bracket. The FICA portion alone is 7.65%. If your combined wages and tips put you in the 12% bracket, roughly 20% total covers federal income tax plus FICA. Use this calculator for your specific number.

Will the tip tax exemption become law?

As of mid-2026, legislative proposals to exempt tip income from federal income tax have been introduced but not enacted into law. Tips remain fully taxable. If the law changes, this calculator will be updated to reflect the new rules.
